How Are Stock Market Indices Calculated?
Stock indices are calculated in different ways based on the types of companies they track and the goals of the index. The two major formulas used are price weighted and market cap weighted.
Price Weighted
Stocks are weighted in proportion to their share price rather than company size. The Dow Jones Industrial Average and Nikkei 225 are both price-weighted indices.
Market Cap Weighted
Companies are ranked by market capitalisation — stock price multiplied by outstanding shares. The FTSE 100 and DAX 40 are examples of market-value-weighted indices.
Unweighted
An equal-weight index gives the same weight to each constituent company, limiting the influence any one stock can have on overall performance.
